Let us look to another asepct of risk; The Adminstration of Risk.Lets look at one scenario to understandSay a person insures his car.Now he has no incentive to maintain his car, drive safely or take care.If the smallest of dents can be claimed from the insurance company, he will start becoming a little careless. There are two deterrents to this 1. Claim process is painful Some Insurance companies try to make it so to deter casual claims2. Insurance companies give a no claim bonus to people who do not claim in any year, thus reducing the premium for being a good boy.So the problem is easily resolved here. The important point here is that the administrator of the risk (the car owner) has a far greater risk in being casual -risk of losing his life/physical injury. This is a good enough deterrent to start with.Lets look at scenario 2A bank sells all its not-so-highly rated loans by securitizing it. Now remember, the administrator of the loans will always be the bank itself, but there is no incentive to push the borrowers now. In-fact all communication with them becomes a pure cost. The most likely scenario? The bank tries to minimize cost and restrict follow up of loans already sold. Individuals on the borderline of default end up defaulting.Transfer of risk does not work well when the person who administers and controls the risk transfers pure risk to someone else. There is simply no incentive to mitigate the risk then.
